Hi. I would like to discuss the right usage of tags and categories.

I have a review site with over 1000 reviews of bars and clubs. I have set up post categories like this: Bar, Club, General Article. Since this is a very much geo-based review site, I have added Tags for each post, like for example this: Madrid, Spain. I store the exact location in a custom field ("street, country, city").

The problem now is that I would like to offer country-based browsing on my site. Visitors should have the option to "browse by country" or "browse by city". It would work out great to set up parent categories like "city" and "country" and add the countries and cities as sub-categories there. On the other hand, the way I have set things up right now makes more sense. There are three different kinds of posts and they should have their own category.

How would you solve this problem? Convert all the tags into categories and vice versa?

In my opinion, it's easier to categorize based on country and/or cities. Since tag are more content specific and it's easier to maintain posts with multiple tag than posts with multiple categories.

But, if you want to stick with your current setup, you can use custom page template and custom query to display recent post based on tags.
